Interest rate is not a measurement of cost

Percent is not a measure of cost and never has been, otherwise our currency would be a percentage sign rather than a dollar sign. And yet, we are so hooked up with the idea of interest rate and use it as a measurement for the cost of money.

Example 1: percentage doesn’t make sense in terms of cost

If you borrow $100 and you repay $110 in 7 days time, then that is a 521% interest rate loan.
Shocking? Indeed. The loan is rather expansive in this example.

Example 2: a more realistic example with banks

If you overdraw your bank account by $1.50 for a day and are charged for $35 overdrew fee then that is a 2333% rate.

The above two examples do not help any person to obtain a full and clear picture of the cost of loans.

Example 3: in an ideal situation - $100

If you know that you will overdraw your bank account by $14 in order to pay for your rent, the result is quite clear. Firstly, you will be charged $45 overdrew by the bank. Secondly, you will be black mark with your real-estate agent on your record.
But if you go to a financial institute and borrow $100 and deposit it into your bank account and repay the lender $120 later, the result is a happy ending. Firstly, you do not need to pay extra $45 for overdrawing. Secondly, you will not be black marked on your record.
In this case, you are $25 ahead, and because you have not been black marked, you are most likely to obtain another loan next time.

Although interest rate might seem high at the time but it might ended up saving lots of cost. Interest rate is NOT a measurement of the cost of your loan.
